{"id":2252,"date":"2021-12-19T20:31:35","date_gmt":"2021-12-19T20:31:35","guid":{"rendered":"http:\/\/egrowonline.com\/?p=2252"},"modified":"2021-12-19T20:31:35","modified_gmt":"2021-12-19T20:31:35","slug":"how-to-be-a-crypto-samurai","status":"publish","type":"post","link":"http:\/\/egrowonline.com\/?p=2252","title":{"rendered":"How to Be a Crypto \u2018SAMURAI\u2019"},"content":{"rendered":"<p> <br \/>\n<\/p>\n<div>\n<p>Contrary to Hollywood portrayals, it\u2019s not all \u201cmodels and bottles\u201d for portfolio managers, unless those bottles solely contain aspirin and the models they are chasing can be found in a spreadsheet.<\/p>\n<p>At the end of the day (or, more likely, quarter), portfolio managers must show they can add value or else clients will find someone who can or even just buy an index fund.<\/p>\n<p>Those same institutions that measured themselves against such benchmarks are now turning to bitcoin. Along with it comes interest in alternative cryptocurrencies (altcoins).<\/p>\n<p>Five years ago, there may have been more than a few cryptos out there, but bitcoin accounted for roughly 95% of the entire market capitalization of all cryptocurrencies. In early 2018, it was just about a third of crypto\u2019s market cap as the initial coin offering (ICO) boom led to a plethora of new entrants. Many of the early alternatives died out but others did not (hello, ether). As recently as a year ago, bitcoin boasted 70% of the aggregate market cap. Today, bitcoin has only a little above 40%.<\/p>\n<h2><b>What the DACS?<\/b><\/h2>\n<p>New entrants have once more grabbed the market\u2019s attention. Some appear to be more than a flash in the pan. Many will never catch fire. By CoinMarketCap\u2019s count, there are 15,765 cryptocurrencies as of Friday morning in New York, and that number grows every day, it seems, with many of those listed not trading on any markets at all.<\/p>\n<p>This past week, CoinDesk announced the launch of something called the<a target=\"_blank\" href=\"https:\/\/www.coindesk.com\/indices\/dacs\/\" rel=\"nofollow noopener\" data-ylk=\"slk:Digital Asset Classification Standard (DACS)\" class=\"link rapid-noclick-resp\"> Digital Asset Classification Standard (DACS)<\/a>. It covers the top 500 cryptocurrencies by market cap, a reasonable limit on the universe of relevant currencies. The goal is to give investors a sense of where a coin fits in this universe. Those, in turn, are broken down into industry groups which, in turn, are each made up of industries.<\/p>\n<p><button class=\"link rapid-noclick-resp caas-button collapse-button\" aria-label=\"\" title=\"\" data-ylk=\"elm:readmore;slk:Story continues\">Story continues<\/button><\/p>\n<h2><b>Give an example already<\/b><\/h2>\n<p>The DACS is a foundation for building indices, such as the <a target=\"_blank\" href=\"https:\/\/www.coindesk.com\/indices\/dfx\/\" rel=\"nofollow noopener\" data-ylk=\"slk:CoinDesk DeFi Index (DFX)\" class=\"link rapid-noclick-resp\">CoinDesk DeFi Index (DFX) <\/a>and the <a target=\"_blank\" href=\"https:\/\/www.coindesk.com\/indices\/dlcx\/\" rel=\"nofollow noopener\" data-ylk=\"slk:CoinDesk Large Cap Index (DLCX)\" class=\"link rapid-noclick-resp\">CoinDesk Large Cap Index (DLCX)<\/a>. Both are weighted by market cap, with the former comprising 10 decentralized finance (DeFi) coins while the latter is composed of eight cryptocurrencies that make up at least 70% of the market cap of all cryptocurrencies combined.<\/p>\n<p>Let\u2019s give a simple example to show how the right index helps evaluate a fund\u2019s performance.<\/p>\n<p>Imagine a high net worth banker named Bob. He heard about this whole DeFi thing and decided he better hedge his wealth by putting money into it. After all, if it really is the wave of the future, he may be out of a job in a few years.<\/p>\n<p>Bob called his daughter\u2019s friend, Alice, a portfolio manager in the crypto space. Alice had a fund in DeFi that consisted solely of two assets, Uniswap\u2019s UNI token and Yearn Finance\u2019s YFI. Bob wrote Alice a seven-figure check, and she began trading on July 1, 2021, at which time the portfolio was weighted 50% each for UNI and YFI.<\/p>\n<p>At the end of the quarter, Alice phoned Bob, who had completely forgotten about that fat check.<\/p>\n<p>\u201cCongratulations, Bob! Your DeFi portfolio is up 9.24% this past quarter. That\u2019s the weighted average of the two assets in the portfolio you invested in. It totally crushed the S&amp;P 500, which was down 0.29%. But did she really add value? Yes, but not as much as she thinks she did.<\/p>\n<h2><b>Being a crypto SAMURAI<\/b><\/h2>\n<p>In trying to find the right benchmark for a portfolio, it helps to remember the acronym SAMURAI. That means the index should be:<\/p>\n<p>Those are the seven characteristics of a proper benchmark.<\/p>\n<p>(For a good discussion of all this, check out<a target=\"_blank\" href=\"https:\/\/www.cfauk.org\/-\/media\/files\/pdf\/pdf\/5-professionalism\/3-research-and-position-papers\/benchmarks-and-indices.pdf\" rel=\"nofollow noopener\" data-ylk=\"slk:this CFA Society United Kingdom paper\" class=\"link rapid-noclick-resp\"> this CFA Society United Kingdom paper<\/a>.)<\/p>\n<p>In the example above, the S&amp;P 500 was not the appropriate benchmark. It\u2019s a U.S. large-cap equity index, not anywhere near related to DeFi.<\/p>\n<p>Bob tells Alice, \u201cWhat are you talking about? You got crushed by bitcoin. It returned 30.58% in Q3. That\u2019s 21.34 points higher than your DeFi portfolio.\u201d<\/p>\n<figure class=\"caas-figure\">\n<div class=\"caas-figure-with-pb\" style=\"max-height: 600px\">\n<div>\n<div class=\"caas-img-container caas-img-loader\" style=\"padding-bottom:75%\"><img decoding=\"async\" class=\"caas-img caas-lazy has-preview\" alt=\"\" src=\"https:\/\/s.yimg.com\/ny\/api\/res\/1.2\/FneNJaznuaWUsY.0OWIRuw--\/YXBwaWQ9aGlnaGxhbmRlcjt3PTk2MDtoPTcyMA--\/https:\/\/s.yimg.com\/uu\/api\/res\/1.2\/AQxWUpUEPhpB8CmB18Pm_Q--~B\/aD02MDA7dz04MDA7YXBwaWQ9eXRhY2h5b24-\/https:\/\/media.zenfs.com\/en\/coindesk_75\/f7d213d3a69bc93d513f0d52c909f552\" \/><img decoding=\"async\" alt=\"\" src=\"https:\/\/s.yimg.com\/ny\/api\/res\/1.2\/FneNJaznuaWUsY.0OWIRuw--\/YXBwaWQ9aGlnaGxhbmRlcjt3PTk2MDtoPTcyMA--\/https:\/\/s.yimg.com\/uu\/api\/res\/1.2\/AQxWUpUEPhpB8CmB18Pm_Q--~B\/aD02MDA7dz04MDA7YXBwaWQ9eXRhY2h5b24-\/https:\/\/media.zenfs.com\/en\/coindesk_75\/f7d213d3a69bc93d513f0d52c909f552\" class=\"caas-img\" \/><\/div>\n<\/div>\n<\/div>\n<\/figure>\n<p>Yet bitcoin, too, is inappropriate. Even though it\u2019s a cryptocurrency \u2013 and the first and largest, at that \u2013 it\u2019s in the currency sector, as the DACS shows. It\u2019s not a DeFi play, necessarily.<\/p>\n<p>Alice protests Bob\u2019s use of bitcoin. \u201cOkay, fine, you did even worse against ether and everyone knows ether is a big DeFi bet,\u201d he shot back. \u201cETH returned 42.21% in the quarter.\u201d<\/p>\n<figure class=\"caas-figure\">\n<div class=\"caas-figure-with-pb\" style=\"max-height: 600px\">\n<div>\n<div class=\"caas-img-container caas-img-loader\" style=\"padding-bottom:75%\"><img decoding=\"async\" class=\"caas-img caas-lazy has-preview\" alt=\"\" src=\"https:\/\/s.yimg.com\/ny\/api\/res\/1.2\/Sn1IsQp9vWZdJofn3Rytfg--\/YXBwaWQ9aGlnaGxhbmRlcjt3PTk2MDtoPTcyMA--\/https:\/\/s.yimg.com\/uu\/api\/res\/1.2\/O5K26gCtSxKeP5eHtyKirA--~B\/aD02MDA7dz04MDA7YXBwaWQ9eXRhY2h5b24-\/https:\/\/media.zenfs.com\/en\/coindesk_75\/181edd741ad638cf60b8be7fef8254d4\" \/><img decoding=\"async\" alt=\"\" src=\"https:\/\/s.yimg.com\/ny\/api\/res\/1.2\/Sn1IsQp9vWZdJofn3Rytfg--\/YXBwaWQ9aGlnaGxhbmRlcjt3PTk2MDtoPTcyMA--\/https:\/\/s.yimg.com\/uu\/api\/res\/1.2\/O5K26gCtSxKeP5eHtyKirA--~B\/aD02MDA7dz04MDA7YXBwaWQ9eXRhY2h5b24-\/https:\/\/media.zenfs.com\/en\/coindesk_75\/181edd741ad638cf60b8be7fef8254d4\" class=\"caas-img\" \/><\/div>\n<\/div>\n<\/div>\n<\/figure>\n<p>Again, that\u2019s another inappropriate benchmark. Ether may be a very popular asset to \u201clock,\u201d or invest, in DeFi, but it\u2019s in the smart contract platform sector.<\/p>\n<p>In fact, there is an appropriate index for Alice to use and that\u2019s the CoinDesk DeFi Index (DFX). Both Uniswap and Yearn Finance are in it.<\/p>\n<figure class=\"caas-figure\">\n<div class=\"caas-figure-with-pb\" style=\"max-height: 600px\">\n<div>\n<div class=\"caas-img-container caas-img-loader\" style=\"padding-bottom:75%\"><img decoding=\"async\" class=\"caas-img caas-lazy has-preview\" alt=\"\" src=\"https:\/\/s.yimg.com\/ny\/api\/res\/1.2\/Sq6_nf_yDYTWSypYGlU6bA--\/YXBwaWQ9aGlnaGxhbmRlcjt3PTk2MDtoPTcyMA--\/https:\/\/s.yimg.com\/uu\/api\/res\/1.2\/cpmbGLuwcqIbtE_8b6o9RA--~B\/aD02MDA7dz04MDA7YXBwaWQ9eXRhY2h5b24-\/https:\/\/media.zenfs.com\/en\/coindesk_75\/6d1512b8494df990caf5ce83a1fff1bf\" \/><img decoding=\"async\" alt=\"\" src=\"https:\/\/s.yimg.com\/ny\/api\/res\/1.2\/Sq6_nf_yDYTWSypYGlU6bA--\/YXBwaWQ9aGlnaGxhbmRlcjt3PTk2MDtoPTcyMA--\/https:\/\/s.yimg.com\/uu\/api\/res\/1.2\/cpmbGLuwcqIbtE_8b6o9RA--~B\/aD02MDA7dz04MDA7YXBwaWQ9eXRhY2h5b24-\/https:\/\/media.zenfs.com\/en\/coindesk_75\/6d1512b8494df990caf5ce83a1fff1bf\" class=\"caas-img\" \/><\/div>\n<\/div>\n<\/div>\n<\/figure>\n<p>During the third quarter, the DFX returned 8.87%. That means Alice\u2019s fund gave Bob an extra 0.37% for the quarter compared to if he had just invested in a fund tracking the DeFi index. That\u2019s a victory, albeit a smaller one than Alice had claimed. It may not have returned the same as bitcoin or ether, but Bob\u2019s goal was to gain exposure to DeFi, not to other types of cryptocurrencies, when he invested with Alice.<\/p>\n<h2><b>Win some, lose some<\/b><\/h2>\n<p>Fast forward to Dec. 16 and Bob had mixed feelings about his investment. His DeFi holdings with Alice are down 20.40% since July 1, slightly better \u2013 though still negative \u2013 compared to the DFX\u2019s loss of 20.79%.<\/p>\n<figure class=\"caas-figure\">\n<div class=\"caas-figure-with-pb\" style=\"max-height: 600px\">\n<div>\n<div class=\"caas-img-container caas-img-loader\" style=\"padding-bottom:75%\"><img decoding=\"async\" class=\"caas-img caas-lazy has-preview\" alt=\"\" src=\"https:\/\/s.yimg.com\/ny\/api\/res\/1.2\/mXcctP4jWSwzG81HNLXYVA--\/YXBwaWQ9aGlnaGxhbmRlcjt3PTk2MDtoPTcyMA--\/https:\/\/s.yimg.com\/uu\/api\/res\/1.2\/sM3mmQeL2EPvahU9pYBlhQ--~B\/aD02MDA7dz04MDA7YXBwaWQ9eXRhY2h5b24-\/https:\/\/media.zenfs.com\/en\/coindesk_75\/042b23d47c773a371849477a803e4822\" \/><img decoding=\"async\" alt=\"\" src=\"https:\/\/s.yimg.com\/ny\/api\/res\/1.2\/mXcctP4jWSwzG81HNLXYVA--\/YXBwaWQ9aGlnaGxhbmRlcjt3PTk2MDtoPTcyMA--\/https:\/\/s.yimg.com\/uu\/api\/res\/1.2\/sM3mmQeL2EPvahU9pYBlhQ--~B\/aD02MDA7dz04MDA7YXBwaWQ9eXRhY2h5b24-\/https:\/\/media.zenfs.com\/en\/coindesk_75\/042b23d47c773a371849477a803e4822\" class=\"caas-img\" \/><\/div>\n<\/div>\n<\/div>\n<\/figure>\n<p>Remember, he wanted: 1) to have exposure to DeFi and 2) hire someone who was going to add value. Given that Alice beat the index by only a hair because of Friday\u2019s rally in YFI, he may want to reconsider his investment with her. He could be better off in the long term investing in something that replicated the more diversified DeFi index than investing with Alice in a volatile, two-asset portfolio.<\/p>\n<p>Alice, of course, could invest in any of or all ten assets in the DFX (or even those outside of it) if her goal is to come up with a DeFi portfolio.
